Prisoners of Geography

As the War in the Middle East drags on, Middle East exporters continue to adapt operations as best they can, with their specific geography and access to routes bypassing the Strait of Hormuz being the primary success factor. Saudi Arabia, the UAE and Oman, who all have access to domestic ports outside Hormuz, have emerged as the “winners”, but still lack sufficient alternative export routes. Iraq has access to the Mediterranean via Turkey and has been trucking fuel oil via Syria but is vulnerable to regional politics and bilateral relations. As regional producers push ahead with expanding their export options outside of Hormuz, monitoring the development of these projects is critical to determining longer term demand trends for tankers.

With the Houthis declaring a full naval blockade specifically against Saudi Arabia on 20 July and threatening any vessel calling at Saudi ports, the southern Red Sea faces heightened security risk. Within days of the announcement, the Houthi’s claimed strikes on two tankers have effectively paralyzed direct Yanbu-to-East exports through the Bab-el-Mandeb.

Diesel Drought

With the Middle East crisis at the forefront of everyone’s minds, a second, more slowly building supply shock has flown somewhat under the radar. However, when on the 8th of July Russia banned diesel exports for the rest of the month, a significant share of the world’s seaborne diesel supply was suddenly removed, tightening a market already stretched thin. Some supply will still flow to the market, as supplies under pre-existing government agreements will be exempt from the restrictions. The result has been record high diesel refining margins in the US and Europe, whilst in the East, refining margins rose but are yet to return to the highs seen in March.

The Iran conflict is in its 12th week now, and the prospect for a deal which leads to normalisation in the Middle East look tenuous. Despite seeing some progress in the number of tankers transiting the Strait of Hormuz, compared to pre-war levels flows of oil and products remain at a trickle, with Iran and the US both vying for control. Numerous conditions would need to be met before pre-war traffic could resume; security guarantees, mine clearance, and a renewed insurance framework, among others.
